And in the midst of a pandemic, <a href=\"https:\/\/www.housingwire.com\/articles\/1-4-million-homes-have-accessory-dwelling-units-freddie-mac-says\/\">guest homes are helping families save costs in times of economic turmoil,<\/a> housing remote college students, and providing an alternative living arrangement to retirement communities.<\/p>\n<p>\u201cThe trend is very, very, <i>significantly<\/i> rising,\u201d shares<a href=\"https:\/\/www.homelight.com\/agents\/taylor-cresswell-fl-hl2319508?award_id=M2lGOFFBQkZkSnAyWmU3dG56ZFpXdz09Cg==&amp;embed_code=true\"> Taylor Cresswell<\/a>, a top real estate agent who sells 86% more properties than the average agent in Tampa, Florida. In Florida,<a href=\"https:\/\/www.builderonline.com\/building\/family-ties-top-5-states-for-multi-gen-households_o\"> 4% of homes are multi-generational<\/a> and another<a href=\"https:\/\/www.heraldtribune.com\/story\/news\/state\/2019\/02\/03\/heres-what-floridas-most-popular-airbnb-is-like\/6125358007\/\"> 45,000 homes<\/a> function as Airbnbs,<a href=\"https:\/\/www.inman.com\/2019\/11\/05\/these-are-the-cities-with-the-most-airbnb-listings\/\"> more than any other state<\/a>.<\/p>\n<p>\u201cIn the past two to three years, I&#8217;ve seen a lot more [multi-generational] families who are looking for something specifically for their income and, as real estate prices go up, many first time homebuyers looking to owner occupy a property with an in-law suite. It\u2019s the easiest way to cover their mortgage payment.\u201d<\/p>\n<p>Let\u2019s dive into the ins and outs of building a guest house and how to achieve the greatest return on investment to make your project worthwhile.<\/p>\n<h2>Guest houses by definition<\/h2>\n<p>Guest houses go by many regional colloquialisms: casitas, granny flats, in-law suites, cottages, tiny houses. In the eyes of the law, these mini-me versions of the main home are divided into two categories:<\/p>\n<ol>\n<li><b>Guest house:<\/b><br \/>\nA living quarter subordinate to the main house lacking a full kitchen and\/or the necessary plumbing and electricity systems to function as an independent unit.<\/li>\n<li><b>Accessory Dwelling Unit (ADU):<\/b><br \/>\nA self-contained unit with a full kitchen and bathroom, meeting necessary legal plumbing and electrical standards to independently house family members or tenants.<\/li>\n<\/ol>\n<p>We\u2019ll focus primarily on ADUs, though will use the colloquial term \u201cguest house.\u201d ADUs cost more to build, but yield a higher ROI as they may function as legal rentals. In response to Airbnb and VRBO, many cities are placing<a href=\"https:\/\/www.2ndaddress.com\/research\/short-term-rental-laws\/\"> restrictions on short-term rentals<\/a> to prevent local housing from morphing into hotels. More positively, areas with housing shortages are<a href=\"https:\/\/la.curbed.com\/2017\/1\/9\/14219298\/granny-flats-new-rules-state-back-house-in-law\"> loosening laws<\/a> on ADUs so they may serve as much-needed rentals.<\/p>\n<h3>Zoning laws<\/h3>\n<p>Find your housing zone on your city\u2019s website under \u201ccommunity development\u201d or \u201cplanning\u201d sections. The website Accessory Dwellings also provides a crowd sourced catalog of<a href=\"https:\/\/accessorydwellings.org\/adu-regulations-by-city\/\"> ADU laws<\/a> in cities across the U.S. for reference. Zoning determines:<\/p>\n<ul>\n<li>Maximum square footage for an ADU<\/li>\n<li>Distance between ADU and main house<\/li>\n<li>Minimum number of parking spots per main house and ADU<\/li>\n<li>Legality of long-term renting<\/li>\n<li>Minimum short-term rental lengths<\/li>\n<li>Maximum days use as a short-term rental per year<\/li>\n<li>Maximum guests per unit<\/li>\n<li>Required permits for building and usage<\/li>\n<\/ul>\n<h3>Homeowner association rules<\/h3>\n<p>Even if the zoning checks out, your<a href=\"https:\/\/www.2ndaddress.com\/research\/how-to-get-hoa-permission-to-create-corporate-housing\/\"> homeowners association<\/a> can veto your guest house plans, dictating rental types and terms. Run your plan by the HOA rules and ask if your guest house will be grandfathered in if rules stiffen in the future.<\/p>\n<h2>2. Define your guest house\u2019s purpose and basic design<\/h2>\n<p>With local laws in mind, set an intention for your guest house and consider how it\u2019s purpose will influence design.<\/p>\n<h3>Do you want to rent to students at a nearby university? Or host a diverse turnover of Airbnb\/VRBO guests?<\/h3>\n<p>For rentals, set up a separate meter to track utility usage. For short-term hosting, invest in energy efficient features such as 5-star rated appliances, double paned windows, and LED lighting. These guests are not responsible for utilities so will blissfully run the A\/C while absent on excursions.<\/p>\n<h3>Will Nana move in when she requires assisted living?<\/h3>\n<p>Then build a first-floor guest house with<a href=\"https:\/\/www.familyhandyman.com\/smart-homeowner\/10-ways-to-make-your-home-more-handicap-accessible\/\"> accessible features<\/a> like a ramp entrance, threshold free flooring, bathroom handrails, and wide doorways.<\/p>\n<h3>Would you ever move into the guest house and rent out your main house to live mortgage free?<\/h3>\n<p>If you\u2019re tempted, custom design the space to fit your needs with higher quality appliances and chic furnishing. Determine building type and project costs<\/h2>\n<p>The cost of building a guest house varies widely based on location, quality, and building type. From our research comparing pricing on the web with project costs from our homeowner interviews, the average cost ranges from $30,000 for basic garage conversions to $200,000 for detached units.<\/p>\n<p>The base costs for permits, design, utility connection, plumbing, and construction raise the project price before square footage even comes into play. From there, the price increases based on size and the quality of materials you select.<\/p>\n<h3>Garage conversion<\/h3>\n<p>Converting your garage is one of the most affordable ways to build a guest house since it offers the base infrastructure for the project: a foundation, three complete walls, roof, and basic electrics.<\/p>\n<p>\u201cEighty percent of the time, in-law suites are going to be a conversion from a garage or something of that nature,\u201d Cresswell shares. \u201cI think that&#8217;s where people are seeing value in doing the garage conversion into an in-law suite, because they literally cut a quarter of the cost off.\u201d<\/p>\n<h3>Detached unit<\/h3>\n<p>Detached units offer the best privacy and personal space for renters, Airbnb guests, and family members. On the flip side, they come with a hefty price tag \u2014 you\u2019re essentially building a small house from scratch.<\/p>\n<h3>Attached unit<\/h3>\n<p>While less private, attached units are easier to build and often less restricted by size than detached units. The guest house does not need to share a wall to be considered attached. Cresswell shares a recent client\u2019s work around:<\/p>\n<p>\u201cTo make it attached they just had a breezeway that had two French doors on each side. It was pretty much just a hallway with locked doors at the ends, but that&#8217;s how they connected the main house to the in-law suite to consider it attached.\u201d<\/p>\n<h3>Prefabricated and modular<\/h3>\n<p>Thanks to the tiny house craze, you can choose from a wide selection of<a href=\"https:\/\/www.housebeautiful.com\/lifestyle\/g27433317\/tiny-houses-amazon-home\/?slide=40\"> prefabricated units<\/a>. With prefab, you skip the stress and financial unpredictability of construction. However, you\u2019ll still need to modify the unit to include a full kitchen and bathroom for it to qualify as an ADU.<\/p>\n<h2>4. Hire a specialty contractor or architect<\/h2>\n<p>In size-restricted guest houses, every square foot counts. For a design maximizing usable space, hire an architect, contractor, or building company who specializes in small units. Secure financing and project return on investment<\/h2>\n<p>If you don\u2019t have cash immediately available, there are many loans available to help bridge the gap and get you to building. U.S. News provides a comprehensive list of the<a href=\"https:\/\/loans.usnews.com\/home-improvement-loans\"> best home improvement loans in 2020<\/a>. Here\u2019s some general notes on the <a href=\"https:\/\/www.greatbuildz.com\/blog\/adu-financing-guide-los-angeles\/\">different loan types<\/a> available:<\/p>\n<ul>\n<li><b>Construction loan: <\/b><b><br \/>\n<\/b>A short-term loan (usually about a<a href=\"https:\/\/www.bankrate.com\/loans\/personal-loans\/how-do-home-construction-loans-work\/\"> year\u2019s term<\/a>) which grants you<a href=\"https:\/\/maxablespace.com\/how-to-finance-a-granny-flat\/\"> 95% of the money<\/a> the guest house will add to your home\u2019s appraised value. With 20%-25% down, you\u2019ll either pay off the loan in stages of completed construction or pay the interest during the build and then pay off the entire loan at completion.<\/li>\n<\/ul>\n<ul>\n<li><b>Owner-builder construction loan: <\/b><b><br \/>\n<\/b>This is a variant of the above for homeowners acting as their own general contractor. In order to qualify, you\u2019ll need to prepare a detailed construction plan with all involving costs to show the lender you\u2019re a competent builder.<\/li>\n<li><b>\u00a0Cash-out refinance<\/b><br \/>\nAnother option to explore is what\u2019s called a <a href=\"https:\/\/www.bankrate.com\/mortgages\/cash-out-refinancing\/\">cash-out refinance<\/a>, whereby you refinance your home and the lender will advance you an additional amount in cash. You can then put this cash toward the cost of constructing your guest house. A lender will typically allow you to refinance <a href=\"https:\/\/www.discover.com\/home-loans\/articles\/do-you-have-enough-equity-to-refinance\/\">80%-90% of your home\u2019s value<\/a>. So, let\u2019s say you have a home valued at $500,000 (which will likely need to be confirmed by an appraisal) and you only owe $300,000 on it. You could refinance for a $400,000 mortgage and take $100,000 as a cash-out to finance your project. What\u2019s nice about this route is that a cash-out refinance is a standard first mortgage loan, not a <a href=\"https:\/\/www.homelight.com\/blog\/how-to-sell-a-house-with-a-second-mortgage\/\">secondary lien or line of credit.<\/a><\/li>\n<\/ul>\n<ul>\n<li><b>HELOC: <\/b><b><br \/>\n<\/b>With a<a href=\"https:\/\/maxablespace.com\/how-to-finance-a-granny-flat\/\"> home equity line of credit<\/a>, you borrow money from a lender using the equity in your house as collateral. A HELOC is a second lien in addition to your existing mortgage and functions more like a traditional revolving credit line that is secured by your home.\u00a0 Typically, you\u2019ll need at least 10% equity in your primary home (20% in an investment property or second home) to qualify.<\/li>\n<\/ul>\n<ul>\n<li><b>Personal loan: <\/b><b><br \/>\n<\/b>You don\u2019t necessarily need to have equity in your home to obtain a<a href=\"https:\/\/www.nerdwallet.com\/personal-loans\/best\/home-improvement-loans\"> personal loan<\/a>. The term and interest rate of a personal loan will largely depend on your creditworthiness.<\/li>\n<\/ul>\n<h3>Consider refinancing your home once construction is completed<\/h3>\n<p>Once you\u2019ve finished building your guest house, you may be able to refinance your home to consolidate debt on the property and, in some cases, secure a lower interest rate.<\/p>\n<p>When you reappraise your home, the value of the guest house is determined by building type and comparative properties. For instance, attached units <a href=\"https:\/\/www.azmortgagebrothers.com\/blog\/connecting-guest-house-main-house-add-value\/\">add value in square footage<\/a> while detached units do not. Instead the appraiser adds the value as a<a href=\"https:\/\/www.azmortgagebrothers.com\/blog\/detached-guest-home-appraisal-issues\/\"> Line Item Adjustment<\/a> usually for around $15,000 to $30,000\u2026 which may be significantly less than your building costs.<\/p>\n<p>\u201cThe in-law suite doesn\u2019t necessarily affect the appraised value, it affects the financing,\u201d shares Cresswell.<\/p>\n<p>Financing is where the ADU benefits start to kick in. If you purpose the ADU as a rental and provide proof of tenancy, you can claim<a href=\"https:\/\/www.mortgageloan.com\/have-renters-pay-the-mortgage-by-house-hacking-your-first-home\"> 75% of the monthly rental price as income<\/a>. Airbnb hosts with at least 12 months of guest history can similarly claim income through Airbnb\u2019s<a href=\"https:\/\/www.airbnb.com\/help\/article\/2193\/mortgage-refinancing\"> mortgage program backed by Fannie Mae<\/a>. By increasing your<a href=\"https:\/\/www.consumerfinance.gov\/ask-cfpb\/what-is-a-debt-to-income-ratio-why-is-the-43-debt-to-income-ratio-important-en-1791\/\"> debt-to-income ratio<\/a>, you may qualify for a mortgage with a lower interest rate.<\/p>\n<h2>6. Settle in for the building period<\/h2>\n<p>Depending on the building type, construction can last anywhere from two to four months, though don\u2019t be surprised if it takes even longer. You can\u2019t control the time it takes to build your guest house, but you can choose the start date: pick a time in life when you can handle a bit of noise and chaos.<\/p>\n<h3>Building a guest house is a process, but it\u2019ll be worth it<\/h3>\n<p>As you can see, a small guest house requires big planning, but don&#8217;t worry \u2014 building a guest house is often worth the trouble. Guest houses allow multi-generational families to live together comfortably while saving thousands of dollars a month in daycare and assisted living expenses.
